Benchmarking Analysis — The Comparables Are the Argument.

A benchmarking study is only as strong as the comparable search behind it. Every inclusion, every rejection and every adjustment will be tested. The reasons have to be in the document.

Benchmarking is the process of establishing, through reference to comparable uncontrolled transactions or comparable uncontrolled enterprises, the arm's length price or margin for a controlled transaction. Under Rule 10B the six methods each call for different comparability, but the transactional net margin method dominates in practice for services and distribution, and the comparable uncontrolled price method is preferred wherever genuine price comparables exist. The core task in all cases is the same: find what independent parties would have charged or earned in comparable circumstances, and demonstrate that the related-party transaction falls within that range.

The comparable search is the most scrutinised element of the study. Transfer Pricing Officers examine search methodology closely — the database chosen, the financial year coverage, the search words and industry codes used, the quantitative screens applied, and the qualitative screens for functional and risk comparability. Rejection of a comparable the Officer considers valid, or inclusion of one the Officer considers inappropriate, is the most common trigger for adjustment. The search must therefore be reproducible, documented at each step, and capable of withstanding an independent rerun producing substantially the same result.

Once comparables are identified, the margins are computed and the range is determined. Where six or more comparables are available after all screening, the arm's length range is taken between the specified percentiles, and if the tested party's margin falls within that range no adjustment is made. Where fewer comparables are available, the arithmetic mean applies with the annually notified tolerance band. Multiple-year data may be used where it increases reliability, and economic adjustments for working capital, capacity utilisation and risk differences are applied where the methodology permits them and the underlying data supports the computation. The adjustment must be explained, the data source cited and the computation shown. Everything that cannot be shown in the document is a concession waiting to be made in assessment.

Frequently Asked Questions

Because the Transfer Pricing Officer can redo the search, and where the rerun produces a different set of comparables it is usually because the original methodology had unexplained steps. The search must be reproducible — someone applying the same screens to the same database in the same year should arrive at substantially the same result. Where that is not true, the Officer's own set of comparables becomes the starting point for the adjustment.
Commercially available databases containing audited financial statements of Indian companies — primarily Prowess and Capitaline for domestic benchmarking, and international databases for cross-border comparables. The database choice should be documented, and where a database does not cover the relevant industry adequately the study should say so and explain the alternative used.
Common ones include: minimum turnover to ensure adequate data reliability; maximum related-party revenue as a proportion of total revenue, to ensure the comparable itself is not controlled; export-intensity filters where the tested party's business is export-oriented; and filters on profit consistency to exclude companies in persistent loss or financial distress. Each filter has a threshold, and the threshold must be disclosed and applied consistently.
Where the arithmetic mean applies — because fewer than six comparables are available — the transaction is accepted as arm's length if the price or margin is within the tolerance band above or below the mean, as notified by the government for the year. Where the range concept applies — six or more comparables — the arm's length range is taken between the specified percentiles, and the tolerance applies within that range. The band percentage is notified annually and should be confirmed for the relevant year.
The same companies may reappear as comparables, but the search and the financial data must be refreshed annually. Companies that no longer meet the screens must be removed; companies newly meeting them should be considered for inclusion. Using a rolled-forward set without rerunning the search is treated as the absence of a contemporaneous study rather than an update of one.
Working capital adjustments to equalise differences in the level of receivables, payables and inventory between the tested party and the comparables are widely accepted where computed on a recognised methodology. Adjustments for capacity utilisation and risk differences are possible where the differences are quantifiable and the adjustment methodology is established. Adjustments for accounting policy differences and extraordinary items are also made where supported. Each adjustment must be shown in the computation with its data source.
